State ICMS incentives in Brazil: legal validity, the phase out to 2033, the compensation fund and the federal investment subsidy credit

Last verified: 2026-10-27 · Status: Changing

Brazilian states compete for plants with ICMS incentives, which are lawful only if approved under the national convênio system; Lei Complementar nº 160 validated past ones and capped how long they can run. The tax reform phases ICMS and its incentives down from 2029 and abolishes ICMS in 2033, with a federal fund (R$8 billion to R$32 billion a year, IPCA adjusted) compensating holders of conditional, fixed term incentives from 2029 to 2032. At federal level, state incentives tied to building or expanding a plant now generate a 25 percent IRPJ credit under Lei nº 14.789 instead of a tax exclusion.

USD figures use the Banco Central do Brasil PTAX selling rate of R$5.3346 per US dollar for 27 October 2026 (the rate was R$5.5007 on 26 October and R$5.0377 on 23 October, so conversions move with the market). Conversions are for orientation only; the rate on the day of each FX contract will differ.

The rule

1. ICMS incentives need interstate approval. The Constitution reserves to a complementary law how exemptions, incentives and tax benefits of ICMS are granted and revoked by agreement among the states and the Federal District. Lei Complementar nº 160 let the states, by a convênio approved by at least two thirds of the states and one third of the states of each of the five regions, remit tax credits arising from incentives granted without that approval and reinstate those still in force.Constituição Federal art. 155 § 2 XII g; Lei Complementar nº 160, LC nº 160 arts. 1 and 2, 2017-08-07 official text · verified 2026-10-27
2. Conditions and maximum terms. Only incentives whose acts were published by the granting state and registered and deposited with the CONFAZ executive secretariat survive; the others had to be revoked. Surviving incentives may run at most until 31 December of the fifteenth year after the convênio took effect for agriculture, industry, agroindustry and transport infrastructure, and the 2021 amendment extended the same fifteenth year limit to port and airport activities tied to foreign trade, commerce and interstate sales of raw farm products, while other incentives ended in the first year. A state may revoke or reduce an incentive before its end date.
Cost to do it: No fee; the risk is a challenge to an incentive that was never registered and deposited with CONFAZ.Lei Complementar nº 160, art. 3 as worded by Lei Complementar nº 170 of 2019 and Lei Complementar nº 186 of 2021, Art. 3 items I and II and §§ 1, 2, 4 and 5, 2017-08-07 official text · verified 2026-10-27 · changed: Lei Complementar nº 186 of 2021 extended items II to IV of art. 3 § 2 to the fifteenth year and added § 2º-A (a 20 percent a year reduction from the twelfth year for commerce, port and raw farm product incentives).
3. Tax reform phase down. From 2029 to 2032 ICMS rates are set at 9/10, 8/10, 7/10 and 6/10 of the legal rates, and ICMS incentives are reduced in the same proportion; for incentives validated under LC nº 160 art. 3, this replaces the 20 percent a year reduction of § 2º-A. Percentages used to compute incentives already cut by the rate reduction are kept until 31 December 2032. ICMS and the municipal ISS are extinguished from 2033.
Cost to do it: The incentive shrinks with the tax: a 10 percent ICMS rate reduction in 2029 cuts the value of an ICMS presumed credit in the same proportion.Constituição Federal, Ato das Disposições Constitucionais Transitórias, arts. 128 and 129 included by Emenda Constitucional nº 132, ADCT art. 128 caput and §§ 1 to 3; art. 129, 2023-12-20 official text · verified 2026-10-27
4. Compensation fund. Emenda Constitucional nº 132 created a federal fund to compensate, from 1 January 2029 to 31 December 2032, holders of ICMS incentives granted for a fixed term and under conditions (onerous benefits). The Union pays into it R$8 billion in 2025, R$16 billion in 2026, R$24 billion in 2027, R$32 billion in 2028, R$32 billion in 2029, R$24 billion in 2030, R$16 billion in 2031 and R$8 billion in 2032, at 2023 values updated by IPCA. Compensation covers onerous incentives regularly granted by 31 May 2023, including later extensions, that met the LC nº 160 registration and deposit requirement where applicable and whose holders met the granting conditions on time.
Cost to do it: Total contributions of R$160 billion at 2023 values (about US$30.0 billion); 2026 contribution R$16 billion (about US$3.0 billion) before IPCA update.
Example: A manufacturer whose ICMS presumed credit was worth R$10,000,000 a year sees it reduced by 10 percent in 2029 (R$1,000,000) as ICMS rates drop to 9/10; that reduction is what the fund is designed to compensate, if the incentive is onerous and the company is habilitated. / About US$1.87 million of yearly incentive; the 2029 reduction is about US$187,500.Emenda Constitucional nº 132, Art. 12 caput and §§ 1 to 4, 2023-12-20 official text · verified 2026-10-27
5. How compensation is claimed. Holders of onerous ICMS incentives are compensated from the fund for the reduction caused by ADCT art. 128 between 2029 and 2032 under criteria, limits and a habilitação procedure set in Lei Complementar nº 214. Analysis of the right to compensation is a private function of Federal Revenue tax auditors, and a habilitated holder must report monthly, in its tax bookkeeping, the data needed to quantify the economic effect of each benefit. Holders of benefits subject to the LC nº 160 § 2º-A reduction are excluded.Lei Complementar nº 214, art. 384 as worded by Lei Complementar nº 227 of 2026, Arts. 384, 387 and 391, 2025-01-16 official text · verified 2026-10-27 · changed: Lei Complementar nº 227 of 2026 reworded art. 384 to tie compensation to the reduction under ADCT art. 128 as a whole.
6. Federal treatment of state incentives: the investment subsidy credit. Since 1 January 2024 a company taxed on actual profit (lucro real) that receives a subsidy from the Union, a state, the Federal District or a municipality to implement or expand an economic enterprise may compute a tax credit equal to 25 percent (the IRPJ rate) of subsidy revenue. Only revenue linked to depreciation, amortization, depletion or rental of capital goods of the implementation or expansion, recognized after the habilitação request and included in the IRPJ and CSLL bases, counts. The granting act must predate the investment and state its conditions. The credit is not taxable, may offset federal taxes or be refunded in cash, and if not used is refunded in the 24th month.
Cost to do it: Habilitação with the Federal Revenue; it is deemed granted if the Federal Revenue does not reply in 30 days (art. 4 sole paragraph).
Example: A plant expansion financed by a state ICMS incentive generates R$20,000,000 of subsidy revenue in the year, all matched to depreciation of the new line: the credit is R$5,000,000, usable against federal taxes or refunded in the 24th month. / About US$3.75 million of subsidy revenue and a credit of about US$937,000.Lei nº 14.789, Arts. 1, 2, 4, 6, 7, 8, 9, 10, 11 and 22, 2023-12-29 official text · verified 2026-10-27 · changed: Lei nº 14.789 of 29 December 2023 repealed art. 30 of Lei nº 12.973, which had let investment subsidies be excluded from taxable profit, and replaced it with this credit from 1 January 2024.

ICMS rate and incentive level during the transition (ADCT art. 128)

Worked example

  • A foreign manufacturer chooses between two states for a R$300,000,000 plant (about US$56.2 million). State A offers an ICMS presumed credit under a program registered and deposited with CONFAZ and granted by a formal act that sets conditions (jobs, investment) before the works start. That design matters three times: the incentive is valid under LC nº 160; it qualifies as onerous for the 2029 to 2032 compensation fund (EC nº 132 art. 12); and the subsidy revenue matched to depreciation of the plant earns the 25 percent federal credit under Lei nº 14.789. An incentive granted informally, or after the plant was built, fails the last two tests.

Step by step

  1. 1. Ask the state for the legal basis of the incentive: the state law or decree, the CONFAZ registration and deposit, and the convênio under LC nº 160.
  2. 2. Get a formal concession act before starting the works, with explicit conditions and counterparts (Lei nº 14.789 art. 4).
  3. 3. File the habilitação request with the Federal Revenue before recognizing subsidy revenue; only revenue recognized after the request counts (art. 7 II).
  4. 4. Track subsidy revenue against depreciation of the incentivized assets in the ECF each year (arts. 6 and 8).
  5. 5. Model the incentive's value through the transition: full to 2028, reduced in step with ICMS rates from 2029, gone in 2033 (ADCT arts. 128 and 129).
  6. 6. If the incentive is onerous and was granted by 31 May 2023 (or extended since), prepare for habilitação to the compensation fund and the monthly reporting duty (LC nº 214 arts. 384 and 391).

Common traps

  • Relying on an incentive that was never registered and deposited with CONFAZ. LC nº 160 art. 3 § 1 required such acts to be revoked.
  • Expecting state incentives to survive the reform. ICMS ends in 2033 and incentives shrink from 2029; the IBS that replaces it cannot be the object of tax or financial incentives except where the Constitution itself provides (Constituição Federal art. 156-A § 1 X).
  • Missing the federal credit by sequencing. The state act must predate the investment, and subsidy revenue recognized before the habilitação request does not count (Lei nº 14.789 arts. 4 and 7).
  • Booking the subsidy without matching capital goods. Only revenue tied to depreciation, amortization, depletion or rental of capital goods of the project qualifies (art. 8).
  • Counting on compensation for non onerous incentives. The fund covers incentives granted for a fixed term and under conditions, not general rate reductions (EC nº 132 art. 12 § 3).
